The current ratio is total current assets divided by total current liabilities, both read off one classified balance sheet at one date. The Medicare Advantage solvency subpart states it in exactly those words for its own purposes: current ratio means total current assets divided by total current liabilities (42 CFR 422.350). The quotient is a coverage count, how many times the current block of assets covers the current block of obligations, so a result above one says the reported current assets exceed the reported current liabilities and a result below one says the reverse.
What it does not carry is timing. Nothing in the arithmetic records when any of those balances actually moves, so two clients reporting the same figure can be facing very different weeks.
The Formula
Both inputs are subtotals off the same statement.
current ratio = total current assets / total current liabilities
So the measure cannot be read at all off a sheet with no current split, the presentation classified balance sheet turns on. Which balances land in each block is a classification decision made under the operating cycle test, worked out in current assets and in current liabilities. Move one balance across that line and the ratio moves with it, with no cash changing hands.
Where a US Firm Meets the Number
One place is a review engagement. Appendix A to the review standard names the current ratio first in its list of example key ratios and indicators an accountant may compare against expectations based on prior periods, and the same appendix lists comparing them against entities in the same industry (AICPA, AR-C section 90, paragraph .A214). What a review must then do with a difference it turns up sits in audit vs review vs compilation.
The other is a threshold written into a rule. Federal surface coal mining allows a self-bond, an indemnity agreement the applicant executes itself, with or without separate surety (30 CFR 800.5). The regulatory authority may accept one only if every one of four conditions is met, and the financial condition among them is satisfied by any one of three alternative tests. Two of those tests carry a current ratio requirement: a tangible net worth of at least $10 million with a ratio of total liabilities to net worth of 2.5 times or less and a ratio of current assets to current liabilities of 1.2 times or greater, or fixed assets in the United States of at least $20 million with those same two ratios. The third rests on a bond rating and sets no ratio at all (30 CFR 800.23).
The last of the four conditions is a firm’s own engagement, because the financial statements for the most recently completed fiscal year have to arrive with a report from an independent certified public accountant containing an audit opinion or a review opinion with no adverse opinion (30 CFR 800.23). That section writes its own definitions of both inputs, so the rule fixes what goes into the ratio as well as the level it has to reach. A number written into a client’s own credit agreement binds the same way, the ground covenants covers.
A Worked Example
Say a client’s classified balance sheet at year end carries the two current subtotals below.
Total current assets 528,000
Total current liabilities 440,000
current ratio 528,000 / 440,000 = 1.20
Now the close reclassifies a slice of long-term debt into the current block, because it comes due inside the window. No cash moves.
Total current assets 528,000
Total current liabilities 480,000
current ratio 528,000 / 480,000 = 1.10
One entry, and a sheet that cleared the self-bonding level no longer does. That boundary is redrawn at every balance sheet date, so a reading taken before the current portion is set is measuring the state of the close rather than the client.
What the Current Ratio Is Confused With
Net working capital subtracts the same two subtotals instead of dividing them, so it answers in dollars where this answers in a multiple.
The quick ratio, also called the acid test ratio, keeps this denominator and narrows the numerator to what is already cash or one step from it, and where the two readings come apart on one page is worked through in acid test ratio vs current ratio.
Total assets set against total liabilities takes both blocks on both sides and drops the timing question altogether, a boundary asset to liabilities ratio already draws from its own side.
None of these readings is a solvency verdict either. Whether what a client owns covers the whole of what it owes, over the long run rather than at one date, is a separate test set out in solvency.
Common Questions
Take total current assets and total current liabilities off the same classified balance sheet at the same date, and divide the first by the second. Both are subtotals the statement already foots, so the real work is confirming the classification behind them rather than the division.
Only how the two current subtotals stand against each other on one date. It cannot say what those current assets are made of, and the figure travels with the definition that produced it, because a rule can write its own version of both inputs.
No accounting standard fixes one. Where a level binds, a particular rule or agreement fixes it for a particular purpose, and the self-bonding tests above set it at a ratio of current assets to current liabilities of 1.2 times or greater (30 CFR 800.23).
A different rule names a lower one and looks at direction as well. In the section it captions Liquidity, CMS examines the extent to which a provider sponsored organization’s current ratio of assets to liabilities is maintained at 1:1, including whether there is a declining trend in that ratio over time (42 CFR 422.386).
The review standards frame it as a comparison rather than a level, against prior periods and against firms in the same industry.
Total current assets are two and a half times total current liabilities at that date.
current ratio 250 / 100 = 2.5
excess 250 - 100 = 150
It says nothing about what that cushion holds. The same reading sits on a current block that is mostly inventory and on one that is mostly cash.
Accountably places trained offshore accountants and tax preparers inside US CPA and EA firms, and a firm can hand a block of its own year-end classification work to that team through a trial task before any client file depends on it.
