Normal Balance of Retained Earnings

Retained earnings carries a credit normal balance because it is an equity account. See what moves it each way, and what a debit balance actually means.

The normal balance of retained earnings is a credit. Retained earnings is an equity account, and equity increases on the credit side, so a corporation that has kept more of its lifetime earnings than it has distributed carries the balance on the credit side of the ledger, inside the equity section of the balance sheet.

That pattern, assets and expenses on the debit side and liabilities, equity and revenue on the credit side, is set out in debit vs credit.

What Moves the Account, and Which Way

The ordinary traffic in the account runs in three directions.

Closing the books credits it with the period’s net income, after revenue and expense have collected in temporary accounts all year, the mechanics of which are in closing entry and temporary accounts.

A period that closes at a loss runs the same entries the other way and debits the account.

A dividend debits it on the date the board declares, against a liability rather than against cash, the entry worked through in the dividend payable account.

Both directions are visible on the corporate return, and the schedule that carries them, along with the corrections and share transactions that also reach the account, is in the statement of retained earnings.

A Debit Balance Is a Deficit, Not an Error

Normal names the side the account is expected to sit on, not the only side it may sit on. Where cumulative losses and distributions have run past cumulative earnings, retained earnings carries a debit balance, and nothing in double entry objects, because every entry that put it there was posted correctly and the trial balance still ties.

No journal entry fixes that. A deficit is closed by earnings, and the one route US rules give a corporation to restart the account from a new date is a quasi-reorganization, set out with the disclosure it triggers in retained equity.

Neither rulebook gives a negative balance a line of its own. Regulation S-X uses the word deficit once in the section that sets balance sheet captions, and only in its rule on quasi-reorganizations (17 CFR 210.5-02).

Schedule L on Form 1120 prints no deficit line either, so the unappropriated balance reports on the retained earnings line whichever side it is on (IRS, Form 1120).

What the Normal Balance Does Not Tell You

It does not say the number is positive, and it does not say the money is on hand. The credit side is where increases are posted rather than a forecast of where the balance ends up, and the balance is an equity figure rather than a fund, a distinction the statement of retained earnings works through.

Common Questions

Credit in the normal case, because it is an equity account. It is debited when a period closes at a loss and when a dividend is declared, so a firm that finds it on the debit side is reading an accumulated deficit rather than a posting mistake.

Accountably places trained offshore accountants inside US CPA and EA firms, and a trial task lets a firm grade a real block of its own ledger and close work before a client file depends on it.
