A statutory employee is a worker who is an independent contractor under the common-law control test but whom the Internal Revenue Code deems an employee for Social Security and Medicare tax purposes, and in two of the four categories for federal unemployment tax as well. The payer withholds and matches the Social Security and Medicare tax, withholds no federal income tax, and reports the pay on Form W-2 with the statutory employee box ticked. For income tax the worker is still not an employee, so the same pay is reported as business income rather than as wages.
The Four Categories, and Nothing Outside Them
The label is not a judgment about how much control a payer has. It reaches a closed list of four roles, held by someone who is not already a common-law employee or a corporate officer.
The Code names an agent-driver or commission-driver distributing meat, vegetable, fruit or bakery products, beverages other than milk, or laundry or dry-cleaning services for a principal. It names a full-time life insurance salesman. It names a home worker who works to the payer’s specifications on materials or goods the payer furnishes and that must be returned. And it names a full-time traveling or city salesman who solicits and transmits orders from wholesalers, retailers, contractors or operators of hotels, restaurants or other similar establishments, for merchandise for resale or supplies for use in their business operations (26 U.S.C. 3121(d)(3)). Ordinary common-law employee status turns on a different test, worked through in a PEO compared with an EOR.
The Three Conditions Behind the List
Landing in a category is necessary and not sufficient. Social Security and Medicare taxes come out of a statutory employee’s pay only where all three of these hold: the service contract states or implies that substantially all the services are to be performed personally by them, they do not have a substantial investment in the equipment and property used to perform the services other than facilities for transportation such as a car or truck, and the services are performed on a continuing basis for the same payer (IRS, Publication 15-A).
What Box 13 Does on Form W-2
Furnish Form W-2, check the statutory employee box in box 13, show the payments as other compensation in box 1, social security wages in box 3, social security tax withheld in box 4, Medicare wages in box 5 and Medicare tax withheld in box 6, and withhold no federal income tax (IRS, Publication 15-A).
Two lookalikes never get the box. Do not check it for a common-law employee (IRS, General Instructions for Forms W-2 and W-3), and do not check it for an H-2A agricultural worker, who is not a statutory employee (IRS, Publication 15-A). The rates behind those boxes are in payroll tax, and what each box counts as its base is in gross wages.
Why the Pay Lands on Schedule C
Box 1 normally reaches the return as wages, the route traced in adjusted gross income. Here it does not.
Enter that box 1 amount on line 1 of Schedule C (Form 1040) and check the box on that line, then report the related expenses on the same Schedule C. Carry the net profit or loss to Schedule 1 (Form 1040), line 3 and not to Schedule SE (Form 1040), line 2, because social security and Medicare tax has already been withheld. A taxpayer with both self-employment income and statutory employee income files two Schedules C and cannot combine the amounts on one (IRS, Instructions for Schedule C (Form 1040)).
A statutory employee deducts trade or business expenses against the payments shown on Form W-2 (IRS, Publication 15-A). The same expense borne by most common-law employees is a miscellaneous itemized deduction, and no miscellaneous itemized deduction is allowed for any taxable year beginning after December 31, 2017 (26 U.S.C. 67(h)).
FUTA Reaches Only Two of the Four Categories
Federal unemployment tax does not follow the same line. For that chapter, employee has the meaning assigned by section 3121(d) except that paragraph (4) and subparagraphs (B) and (C) of paragraph (3) do not apply (26 U.S.C. 3306(i)). That leaves the full-time life insurance salesman and the home worker outside FUTA, while the agent-driver or commission-driver and the traveling or city salesman stay inside it and are subject to the tax (IRS, Publication 15-A).
Statutory Employee Versus Statutory Nonemployee
The two labels move in opposite directions. A statutory employee is a contractor pulled into employee treatment for certain employment taxes. A statutory nonemployee is pushed out of employee treatment altogether and treated as self-employed.
There are three categories of statutory nonemployee: direct sellers, licensed real estate agents and certain companion sitters (IRS, Publication 15-A). Two of the three sit in one Code section and the third does not.
The real estate agent and the direct seller do not get there on job title alone. Substantially all of the pay must be tied to sales or other output rather than to the number of hours worked, and the services must run under a written contract providing that the person will not be treated as an employee for federal tax purposes. Where both hold, a qualified real estate agent or a direct seller is not treated as an employee, and the person the services are performed for is not treated as an employer (26 U.S.C. 3508).
Companion sitters fall under a separate section, under which the placement business is not their employer where it neither pays nor receives their wages and is paid on a fee basis (26 U.S.C. 3506). Which information return reports that pay is a separate question, taken up in the two nonemployee information returns.
Common Questions
Because the work sits in one of the four listed roles and meets all three conditions, which makes the treatment a statutory result rather than a preference either side chose. Where that is not so, the box was checked in error, and the payer corrects it on Form W-2c (IRS, General Instructions for Forms W-2 and W-3).
Accountably places trained offshore accountants and tax preparers inside US CPA and EA firms, and a firm can put a real block of its own payroll and year-end form work through a trial task before anything client facing depends on it.
