Stockholder Equity

Stockholder equity is a corporation’s assets less its liabilities. See the captions that compose it and the Form 1120 lines that close the block.

Stockholder equity, written stockholders’ equity on a registrant’s balance sheet and shareholders’ equity on the corporate income tax return, is the residual interest in a corporation’s assets that remains after deducting its liabilities. FASB states the element that way for any entity, and adds that in a business entity equity is the ownership interest (FASB Concepts Statement No. 8, Chapter 4, paragraphs E61 and E64). Restated as the accounting equation, total assets minus total liabilities equals stockholders’ equity.

What makes the corporate version a term of its own is who holds that interest, and in how many classes. Common and preferred shareholders hold instruments that represent equity of the entity, absent circumstances or conditions that create a present obligation and therefore a liability. An entity may have several classes of equity interests, for example one or more classes each of common stock or preferred stock, with different rights to participate in distributions of entity assets or different priorities of claims in a liquidation (FASB Concepts Statement No. 8, Chapter 4, paragraphs E63 and E65).

What Composes Stockholders’ Equity

On an SEC registrant’s balance sheet the residual is not one line. Regulation S-X sets the captions under the heading Liabilities and Stockholders’ Equity, and they run in order: preferred stocks that are not redeemable or are redeemable solely at the option of the issuer at caption 28, common stocks at caption 29, other stockholders’ equity at caption 30, and noncontrolling interests in consolidated subsidiaries at caption 31, before the sheet closes on total liabilities and equity at caption 32 (17 CFR 210.5-02).

Preferred stock subject to mandatory redemption requirements, or whose redemption is outside the control of the issuer, takes caption 27 instead, under its own heading Redeemable Preferred Stocks. Securities reported there are not to be included under a general heading of stockholders’ equity or combined in a total with captions 29, 30 or 31 (17 CFR 210.5-02).

Each of those components has its own entry. The class carrying a preference on dividends and on liquidation is preferred stock, and the residual class beneath it is common stock, which also holds the par value and additional paid-in capital split that other stockholders’ equity keeps as separate captions. The running balance of items parked in equity rather than earnings is AOCI, the retained earnings line is explained by the statement of retained earnings, the subsidiary equity a parent does not own is non-controlling interest, and the cost of reacquired shares comes back out as contra-equity in treasury shares.

There is no caption for the equity total, so the subtotal a ratio divides by is assembled rather than read off, which equity multiplier sets out. The standard deciding when a preferred instrument stops being equity at all is in preferred stock.

Is Shareholder Equity the Same as Stockholder Equity?

They name one residual, and official US usage carries both spellings over the identical block. Regulation S-X captions the lower half of a registrant’s balance sheet Liabilities and Stockholders’ Equity (17 CFR 210.5-02), while the corporate income tax return captions the same block Liabilities and Shareholders’ Equity (IRS, Form 1120, Schedule L). Which of the two words a given state statute attaches to the holder is a separate question, set out in stockholder.

What Stockholders’ Equity Is Confused With

Owner’s equity is the wider term for the same residual, naming it in any business entity including a sole proprietorship or a partnership, where stockholders’ equity is the corporation’s version. FASB records the same point, listing owners’ equity, stockholders’ equity, ownership, equity capital, partners’ capital and proprietorship as names business entities commonly give the one residual (FASB Concepts Statement No. 8, Chapter 4, footnote 14). Net assets is the caption that residual takes on a not-for-profit’s statement of financial position.

Where the Block Closes on a C Corporation Return

A C corporation filing Schedule L splits the residual into captions rather than one capital account, and the two captions immediately before the total are the ones that fall outside issued capital and retained earnings. Line 26 is adjustments to shareholders’ equity and asks for an attached statement, and line 27 deducts the cost of treasury stock, before line 28 totals liabilities and shareholders’ equity (IRS, Form 1120, Schedule L). The capital stock line above them splits by class, preferred stock on line 22a and common stock on line 22b, which are in preferred stock and common stock, with additional paid-in capital on its own line 23. The two retained earnings lines and the schedule that analyzes them are in the statement of retained earnings, and the partnership and S corporation versions of the same block are in owner’s equity.

For an SEC registrant the movement between two of those balance sheets is filed rather than merely worked out, reconciled caption by caption in a note or separate statement under Regulation S-X, section 210.3-04.

A Worked Residual

Say a corporation closes the year with the totals below.

Total assets 2,400,000
Total liabilities 1,550,000

Stockholders' equity 2,400,000 - 1,550,000 850,000
  Common stock 50,000
  Additional paid-in capital 400,000
  Retained earnings 460,000
Less cost of treasury stock (60,000)

The captions have to foot to the residual, so the four lines beneath the total net back to it. Footing is not the whole check: additional paid-in capital posted into retained earnings still foots to the residual and the sheet still balances, so a misallocation inside the block clears both the subtraction and the footing, and only a caption by caption review finds it.
